To create a drop down list in a cell you need to use Validation, which is in the Data menu in Excel 2003 and earlier versions. In Excel 2007 it is in the Data Ribbon in the Data Tools section under Data Validation. In the Settings tab select List from the Allow: drop down box. In the Source box select the range that contains the entries.

Note: you can only select a range from the current sheet. If the list you want to use is in another sheet you need to name that range and use the range name in the Source box. If you have named the range and click inside the Source box you can press the F3 key to select the range name.

The Error Alert tab allows you to customize an error message which the user sees if the cell entry doesn’t match the list.
